It's very possible that in that specific game, the code was designed to be very sensitive to even the slightest control movements. If it's not that, then perhaps the d-pad needs to be cleaned to a supreme degree (perhaps with a toothbrush and a small amount of steel wool).

Sorry to seem so dumb, though I think it's just a matter of your PSP showing it's age. Things just aren't made the way they used to be so the controls could be getting worn out because of harsh playing (assuming you played the system on a fairly regular basis).
